The US Federal Reserve warned that China’s ongoing real estate troubles might exacerbate financial tensions in China and affect the US financial system.

“In this environment, the ongoing regulatory focus on leveraged institutions has the potential to stress some highly indebted corporations, especially in the real estate sector, as exemplified by the recent concerns around China Evergrande Group,” said the Fed in its semi-annual Financial Stability Report.

China’s most indebted property developer Evergrande has set off panic in global financial markets since this summer as the company tried to stave off a default. Other Chinese property firms have also struggled to earn enough to make interest payments on their debts, adding to concerns about further impacts on the world’s second largest economy.

The report pointed to the size of China’s economy and financial system, and global trade links.

“Given the size of China’s economy and financial system as well as its extensive trade linkages with the rest of the world, financial stresses in China could strain global financial markets through a deterioration of risk sentiment, pose risks to global economic growth, and affect the United States,” the Fed warned in its report.

Apart from the issues surrounding Evergrande, the Fed warned of several new risks to the US financial system, including a potential worsening of the public health situation and a sharp rise in interest rates due to higher inflation.
